Abstract

Islamic banking and finance have shown progressive development all over the world. Indonesia, as the largest Moslem nation in the world, has initiated some policies to expand the Islamic banking industry. One of its most progressive is Islamic rural bank. Since its inception as Islamic rural bank in early 1990s, it has been growing rapidly from total asset USD 170 million to USD 530 million and from 3 to 160 banks in late 2013. Similar to conventional rural banks, Islamic rural banks face a number of problems, which may affect their performance and operation. The most crucial problems are liquidity and financing. The aim of this research, hence, is to find whether there is the correlation among liquidity and financing toward profitability with the ultimate objective to recommend policies to improve banks’ profitability. This aim is fulfilled in the case of Islamic rural banks in Indonesia year 2012. The data collection and analysis method in this research involve correlational method with a secondary data to achieve such aim and objective. There are 32 Islamic rural banks in Indonesia which have been analyzed by considering their asset from Rp 10-60 billion. Particularly, the data of liquidity, financing, and profitability are taken from financial statements in December 2012. This research also involves classical assumption test and hypothesis test to determine the correlation among liquidity (cash ratio), total financing (murabahah, salam, istishna, ijarah, mudharabah, musyarakah, qardh, and multi service) and profitability (return on asset). The result of correlational analysis in this research demonstrate : (i) there is negative significant correlation between liquidity and profitability, (ii) there is positive significant correlation between total financing and profitability, (iii) there is significant correlation among liquidity and total financing toward profitability. Based on these findings, the research then infers that Islamic rural banks should manage their liquidity by diversifying idle funds into liquid and profitable investment such as Wadiah Certificate of Indonesian Bank. Nevertheless Islamic rural banks should not allocate all their funds only into certificates because Sharia advises Islamic banks to earn profit from long term investment for Small and Medium Entreprise which is the genuine financing. Long term financing will contribute to the Indonesia’s macroeconomic and it will optimize the advantages of having an Islamic banking system. From financial perspective, diversifying liquidity and allocating them to long term financing will contribute significantly to profitability so that Islamic rural banks can be more sustainable.
